specialized variations like red clause, confirmed, transferable, and back-to-back letters of credit offer tailored solutions to meet the unique demands of buyers and sellers. <\/p>\n\n\n\n<p>In this post, we break down the different types of letters of credit and how they secure global transactions.<\/p>\n\n\n\n<!--more-->\n\n\n<div class=\"wp-block-image\">\n<figure class=\"aligncenter has-link-color wp-elements-1a6afd9ef4788982343701b852cdf218\"><strong>Types of Letters of Credit<\/strong><\/h2>\n\n\n\n<p>Have you ever heard any of the following trade finance terms and wonder their meanings: red clause, confirmed, standby, irrevocable.<\/p>\n\n\n\n<p>These are the terms that are used to describe different types of letters of credit.<\/p>\n\n\n\n<p>Traveler&#8217;s letters of credit, which were commonly used in eighteenth and nineteenth century, were the first financial instruments that contain very similar characteristics with the contemporary letters of credit.<\/p>\n\n\n\n<p>From traveler&#8217;s letters of credit days to today&#8217;s complex global economy, the letters of credit have been performing their duties as a secure and reliable payment method.<\/p>\n\n\n\n<p>Furthermore, in all of these years, the&nbsp;letters of credit provide a very flexible structure that has proven itself to meet the needs of different parties in international trade.<\/p>\n\n\n<div class=\"wp-block-image\">\n<figure class=\"alignleft\"><a href=\"http:\/\/www.letterofcredit.biz\/wp-content\/uploads\/types-of-letters-of-credit.png\" target=\"_blank\" \/><\/a><\/figure>\n<\/div>\n\n\n<p>Letters of credit can be classified under two main categories: Commercial letters of credit and standby letters of credit.<\/p>\n\n\n\n<h3 class=\"wp-block-heading has-text-color has-link-color wp-elements-5e9ce4a09051f5bb8bfb64ce5004b345\" style=\"color:#0742bf\">Commercial Letters of Credit<\/h3>\n\n\n\n<p>Commercial letters of credit are mainly used as a primary payment tool in international trade.<\/p>\n\n\n\n<p>Commercial letter of credit is the correct type of credit that should be used when an importer pays transaction amount directly to an exporter via letter of credit.<\/p>\n\n\n\n<p>Majority of commercial letters of credit are issued subject to the latest version of UCP (Uniform Customs and Practice for Documentary Credits).<\/p>\n\n\n\n<p>Letter of credit rules are published by a non-governmental international institution called ICC (International Chamber of Commerce).<\/p>\n\n\n\n<h3 class=\"wp-block-heading has-text-color has-link-color wp-elements-3cdb24dba842df965f84d9763b8d1af4\" style=\"color:#0742bf\">Standby Letters of Credit<\/h3>\n\n\n\n<p>Commercial letters of credit are primary payment tools that need to be utilized when the beneficiary performs its duties and makes a complying presentation.<\/p>\n\n\n\n<p>As an example, let us consider an exporter who ships the goods according to the sales contract and applies to the nominated bank for the payment.<\/p>\n\n\n\n<p>If the nominated bank decides that the presentation is conforming to the terms and conditions of the credit and the UCP rules, then the exporter will be paid.<\/p>\n\n\n\n<p>In standby letters of credit, the opposite scenario is valid.<\/p>\n\n\n\n<p>A payment is made to the beneficiary of a standby letter of credit when the principal can&#8217;t fulfill his obligations.<\/p>\n\n\n\n<p>As an example, let us consider a construction company which has been awarded with a tender.<\/p>\n\n\n\n<p>If the construction company can&#8217;t fulfill its obligations under the project contract, the beneficiary of the standby letter of credit can apply to the nominated bank for the compensation.<\/p>\n\n\n\n<p>The nominated bank considers only the terms and the conditions of the standby letter of credit and the rules governing the credit when deciding a complying presentation.<\/p>\n\n\n\n<p>One point that needs to be stressed is that standby letters of credit have their own rules, which are called The International Standby Practices 1998 (ISP 98).<\/p>\n\n\n\n<p>These rules are also published by ICC. However, a standby letter of credit can be issued subject to either the UCP or the ISP.<\/p>\n\n\n\n<h3 class=\"wp-block-heading has-text-color has-link-color wp-elements-17de6ba4b414b7f3d864cd34a3d3e1ed\" style=\"color:#0742bf\">Revocable Letters of Credit<\/h3>\n\n\n\n<p>Under a revocable letter of credit, the issuer can either amend or cancel the letter of credit <strong>any time<\/strong> without prior notice to the beneficiary.<\/p>\n\n\n\n<p>Since revocable letters of credit do not provide any protection to the beneficiary, they are not used frequently. In addition, UCP 600 has no reference to revocable letters of credit.<\/p>\n\n\n\n<p>All credits issued subject to UCP 600 are irrevocable unless otherwise agreed between the parties.<\/p>\n\n\n\n<h3 class=\"wp-block-heading has-text-color has-link-color wp-elements-e5edfcd7e4f62e9b30e832d5d5e68fc7\" style=\"color:#0742bf\">Irrevocable Letters of Credit<\/h3>\n\n\n\n<p>Irrevocable Letters of Credit cannot be amended or cancelled without the agreement of the credit parties.<\/p>\n\n\n\n<p>Unconfirmed irrevocable letters of credit cannot be modified without the written consent of both the issuing bank and the beneficiary.<\/p>\n\n\n\n<p>Confirmed irrevocable letters of credit need also confirming bank&#8217;s written consent in order any modification or cancellation to be effective.<\/p>\n\n\n\n<h3 class=\"wp-block-heading has-text-color has-link-color wp-elements-ffc5dabdc4213c8854a674440a20bac8\" style=\"color:#0742bf\">Unconfirmed Letters of Credit<\/h3>\n\n\n\n<p>Unconfirmed Letters of Credit can be described as a letter of credit, which has not been guaranteed or confirmed by any bank other than the bank that opened it.<\/p>\n\n\n\n<p>In these types of credits, the only bank that undertakes to honor a complying presentation is the issuing bank.<\/p>\n\n\n\n<h3 class=\"wp-block-heading has-text-color has-link-color wp-elements-e9185450379ffd37303dd968f16633e5\" style=\"color:#0742bf\">Confirmed Letters of Credit:<\/h3>\n\n\n\n<p>It would be easier to understand the confirmed letter of credit, if we start from the definition of the confirmation.<\/p>\n\n\n\n<p>Confirmation means a definite undertaking of the confirming bank, in addition to that of the issuing bank, to honor or negotiate a complying presentation.<\/p>\n\n\n\n<p>If a letter of credit&#8217;s payment undertaking is guaranteed by a second bank, in addition to the bank originally issuing the credit this kind of credit is called confirmed letter of credit.<\/p>\n\n\n\n<p>The confirming bank agrees to pay or accept drafts against the complying presentation even if the issuer refuses to do so. Only irrevocable credits can be confirmed.<\/p>\n\n\n\n<h3 class=\"wp-block-heading has-text-color has-link-color wp-elements-a578b34b0448e15d3d673e63415fbf06\" style=\"color:#0742bf\">Clean Letters of Credit:<\/h3>\n\n\n\n<p>Below, you can find two different definitions of a clean letter of credit.<\/p>\n\n\n\n<p>\u2014A letter of credit payable upon presentation of the draft, without any supporting document being required.(www.businessdictionary.com)<\/p>\n\n\n\n<p>\u2014L\/C that does not require any document other than a written demand for payment by its beneficiary. In effect, a draft. (www.intracen.org)<\/p>\n\n\n\n<p>Clean letters of credit are issued only by the request of the highest credit standing companies.<\/p>\n\n\n\n<p>It is suitable for variety of commercial situations where no movement of goods is expected. Historically these types of credits have been used in traveler&#8217;s letters of credit.<\/p>\n\n\n\n<p>Today direct pay standby letter of credit can be given as an example of clean letters of credit.<\/p>\n\n\n\n<p>There are also some other form of letters of credits which deserve special attention.<\/p>\n\n\n\n<p>We will discuss them by one by more in detail, however; you can find short description of each of them below.<\/p>\n\n\n\n<h3 class=\"wp-block-heading has-text-color has-link-color wp-elements-7f731c7e3b1b2b8a95081ea2c3deafab\" style=\"color:#0742bf\">Transferable Letters of Credit<\/h3>\n\n\n\n<p>Transferable letter of credit is a documentary credit that is issued with the option to allow a trader to transfer its rights and obligations to a new supplier.<\/p>\n\n\n\n<p>\u2014 A beneficiary (first beneficiary) can request that a credit be made transferable, either in whole or in part, to another beneficiary (second beneficiary).<br>\u2014 For a credit to be transferable, it must explicitly state this.<br>\u2014 However, banks are not obligated to transfer a credit unless they expressly agree and will only do so to the extent and in the manner, they consent to.<br>\u2014 Unless otherwise agreed, the first beneficiary is responsible for all transfer-related charges.<br>\u2014 A credit can be partially transferred to multiple second beneficiaries if partial drawings or shipments are allowed.<br>\u2014 Importantly, a second beneficiary cannot further transfer the credit to another party.<\/p>\n\n\n\n<h3 class=\"wp-block-heading has-text-color has-link-color wp-elements-142645591793f5948cb436f9bda131fe\" style=\"color:#0742bf\">Back-to-Back Letters of Credit<\/h3>\n\n\n\n<p>Arrangement in which one irrevocable letter of credit serves as the collateral for another; the advising bank of the first letter of credit becomes the issuing bank of the second L\/C.<\/p>\n\n\n\n<p>Unlike transferable letters of credit, there are two separate letter of credits exist in back-to-back letter of credit transactions.<\/p>\n\n\n\n<h3 class=\"wp-block-heading has-text-color has-link-color wp-elements-9e3a1d117f89848b6695240ad6d189d9\" style=\"color:#0742bf\">Advance Payment (Red Clause) Letters of Credit<\/h3>\n\n\n\n<p>Letter of credit that carries a provision (traditionally written or typed in red ink) which allows a seller to draw up to a fixed sum from the advising or paying bank, in advance of the shipment or before presenting the prescribed documents.<\/p>\n\n\n\n<div class=\"wp-block-group alignfull has-text-color has-background\" style=\"color:#000000;background-color:#ffffff\"><div class=\"wp-block-group__inner-container is-layout-flow wp-block-group-is-layout-flow\">\n<div style=\"height:64px\" aria-hidden=\"true\" class=\"wp-block-spacer\"><\/div>\n\n\n\n<p class=\"has-text-align-center has-small-font-size\" style=\"line-height:.9\"><strong>\u00d6ZG\u00dcR EKER (CDCS)<\/strong><\/p>\n\n\n\n<p class=\"has-text-align-center\" style=\"font-size:32px\"><strong>Letter of Credit Consultancy Services<\/strong><\/p>\n\n\n\n<div class=\"wp-block-buttons is-horizontal is-content-justification-center is-layout-flex wp-container-core-buttons-is-layout-499968f5 wp-block-buttons-is-layout-flex\">\n<div class=\"wp-block-button has-custom-width wp-block-button__width-50\"><a class=\"wp-block-button__link has-text-color has-background wp-element-button\" href=\"https:\/\/www.letterofcredit.biz\/index.php\/contact-us\/\" style=\"border-radius:50px;color:#ffffff;background-color:#000000\">Contact us<\/a><\/div>\n<\/div>\n\n\n\n<div style=\"height:64px\" aria-hidden=\"true\" class=\"wp-block-spacer\"><\/div>\n<\/div><\/div>\n","protected":false},"excerpt":{"rendered":"<p>From their origins in 18th-century traveler\u2019s credit systems to today\u2019s cornerstone role in international commerce, letters of credit (LCs) have transformed into all-round, secure financial instruments critical for mitigating risk in cross-border transactions.
